To maximize selling opportunities and correspondingly the sales revenue, some companies introduce compensating mechanism such as extension of warranty periods to facilitate consumers to take lower-quality product as substitute (i.e., upward substitution). In the meantime, cooperating mechanism such as revenue-sharing contract is usually applied to facilitate retailers to buy more higher quality products by lowering selling price to the retailers to maximize overall supply chain profit. The study constructs a supply chain model (centralized model) with the goal to maximize supply chain profit under product upward substitution and revenue sharing mechanisms to determine the optimal mix of ordering quantities of two products, compensating amount, and revenure sharing ratio. The model without cooperation (decentralized model) is developed and solved first. The model is proved to have a unique solution mix. The centralized model is investigated based on the devcentralized model. The model is solved by numerical method since concavity is not observed. One academic and two real-life cases are used to validate the models developed. The results show that compensating mechanism is able to motivate customers to accept the lower-quality product and to make retailers’ profit higher.
