Previous empirical studies suggest that knowledge management has positive impact over innovation performance; however, some other studies show negative results. This study presents a conceptual framework for incorporating the absorptive capacity as a mediating variable between knowledge management and innovation performance. Furthermore, the effect of organization climate on knowledge management and innovation performance is also discussed. For surveying the relation between knowledge management, absorptive capacity, organizational climate and innovation performance, 273 effective samples collected in the Financial Department of Military are studied. Many quantitative methods including factor analysis and regression analysis are used to test the hypothesis of this research. The major findings of this study are summarized as following: First, knowledge management has positive impact on absorptive capacity. Furthermore, application, creation and storage of knowledge have significant, positive effect on absorptive capacity. Second, absorptive capacity impacts on innovation performance positively. Third, knowledge management mediated by absorptive capacity affects innovation performance indirectly. Finally, organization climate will partially moderate the relationship between knowledge management and innovation performance.
